I've heard it works on everything still except iPhone 4, which has had some issues.

Strange, what issues? I've used it on my test iPhone 4 with no problems...it may be worth noting that I do not have service on the iphone, I just use it because it has more ram.

What does freeing the root partition actually do?

gives more space on root partition. Later models of iPhone as of new 3GS bootrom and beyond cant increase root via snowbreeze or redsn0w anymore due to hardware limitations. The hardware root is set and thats it basically, but can still link some system binaries to other locations like /var/stash. After jailbreaking people like to install things like ruby, perl, and python which take up alot of root space. Also fonts and language packs are installed to root for some reasone so you move them too. Wish Apple never updated bootrom, screwed alot more things up other than just tethered and untetherd jailbreaks.
